Actually to let you in on a secret, most companies I know of use hacked copies. Oh don't get me wrong, they have a license for every copy they have, they just install/use hacked copies because it makes it easier inside of a big mainframe structure. So, no I don't think Microsoft really cares about what CD you are using, whether it is downloaded from Kazaa or somewhere, as long as the key is a legit key bought from a store.
The reason I say this, is because Microsoft has been a problem for me trying to get CD's replaced. I've gotten them, it just takes forever and a day. Plus you have to pay for a CD and shipping. Sure it's not $200 like it is to go buy a new copy, but it's a hassel. I agree that you should just go find yourself an ISO online somewhere and just use your key off your CD. That would make it easier, and you wouldn't have to worry about not getting any updates or anything.

what i did myself was called them and told that the cd was unreadable, they gladly replaced it

Also cheap way to get xp is if you are a college student or know someone who is. At most campus libraries xp is about $12.00 US when you show student id.

Almost. Microsoft blocked certain keys from using Windows Update. That mean that if you used one of the corporate keys that were leaked, when you try to update to SP1, it will disable the Windows Update feature. They did not block all keys, though.
How would someone find out if their CD Key was on the forbidden list?
My girlfriend has not been able to update her windows for some time now, she used to be able to, but for some reason, the update page wont let her download anything, it SAYS active x errors, but all security settings are on low, active x is enabled (windows xp btw) her key being blocked sounds like a possiblity now after reading that post.
Reformatting was going to be an option, but her computer is from IBM and they dont include recovery disks or windows cd's anymore APPARENTLY
